Defining Invalidation Points: The Mathematics of Chart Pattern Risk Management

A chart pattern functions as a structured probability framework. The most critical component of any technical analysis setup is where the visual pattern achieves geometric invalidation.

Structural Invalidation Principles

Many developing chartists place stop-losses based on arbitrary dollar amounts or fixed percentage thresholds. This approach disregards the market's natural geometry. A proper invalidation level must be anchored to structural price points—such as the right shoulder low in a head and shoulders bottom, or the apex low of an ascending wedge.

Calculating Position Size from Geometry

Once the structural invalidation point is determined, position sizing becomes pure arithmetic:

Risk Amount ($) = (Entry Price - Invalidation Price) × Unit Volume

By calculating unit size from the distance to structural invalidation, your total portfolio risk remains constant regardless of whether the pattern requires a tight or wide structural cushion. This discipline eliminates emotional panic during normal intraday retracements.
